Nobody Knows II [PDF] (Oaktree Capital Management)

These days, people have been asking me whether this is the time to buy. My answer is more nuanced: it’s probably a time to buy. There can be no unique time to buy that we can identify. The only thing we can be sure of today is that stock prices, for example, are a lot lower in the absolute than they were two weeks ago.

Will stocks decline in the coming days, weeks and months? This is the wrong question to ask . . . primarily because it is entirely unanswerable. Since we don’t have answers to the questions about the virus listed on page two, there’s no way to decide intelligently what the markets will do. We know the market declined by 13% in seven trading days. There can be absolutely no basis on which to conclude that they’ll lose another 13% in the weeks ahead – or that they’ll rise by a like amount – since the answer will be determined largely by changes in investor psychology. (I say “largely” because it will also be influenced by developments regarding the virus . . . but likewise we have no basis on which to judge how actual developments will compare against the expectations investors already have factored into asset prices.)

Instead, intelligent investing has to be based – as always – on the relationship between price and value. In other words, not “will the collapse go further?” But rather “has the collapse to date caused securities to be priced right; or are they overpriced given the fundamentals; or have they become cheap?” I have no doubt that assessing price relative to value remains the most reliable way to invest for the long term. (It is the thrust of the whole discussion just above that there’s nothing that provides reliable help in the short term.)

(snip)

So, especially after we’ve learned more about the coronavirus and developed a vaccine, it seems to me that it is unlikely to fundamentally and permanently change life as we know it, make the world of the future unrecognizable, and decimate business or make valuing it impossible. (Yes, this is a guess: we have to make some of them.)

(snip)

Buy, sell or hold? I think it’s okay to do some buying, because things are cheaper. But there’s no logical argument for spending all your cash, given that we have no idea how negative future events will be. What I would do is figure out how much you’ll want to have invested by the time the bottom is reached – whenever that is – and spend part of it today. Stocks may turn around and head north, and you’ll be glad you bought some. Or they may continue down, in which case you’ll have money left (and hopefully the nerve) to buy more. That’s life for people who accept that they don’t know what the future holds.

But no one can tell you this is the time to buy. Nobody knows.

Liquidity [PDF] (Oaktree Capital Management)

Usually, just as a holder's desire to sell an asset increases (because he has become afraid to hold it), his ability to sell it decreases (because everyone has also become afraid to hold it). Thus (a) things tend to be liquid when you don't need liquidity, and (b) just when you need liquidity most, it tends not to be there. (In the 2014 Berkshire Hathaway Annual Letter, released early this month, Warren Buffett expresses his dislike for "substitutes for cash that are claimed to deliver liquidity and actually do so, except when it is truly needed.") The truth is, things often seem more liquid when you buy than when you go to sell.

But it may not be a good idea to always sit with a large amount of cash so as to be able to provide liquidity and scoop up bargains in a once-a-decade crash. This may equate to sub-optimizing. It would have paid off in 1990-91, 2001-02 and 2008-09, but what about the other 19 years in the last 25?

A high degree of concern over illiquidity can push investors to avoid it to excess. For example, institutions whose realities could permit a long-term investment approach sometimes decide to invest only in things they can get out of quickly. Is this prudence, or merely sub-optimizing? Is it done in response to a threat that has a reasonable likelihood of materializing, or to a crisis while it is fresh in memory ("fighting the last war")? Is it realistic, or the result of an irrational desire to be able to turn the whole portfolio into cash in short order? Or is it done in orders to always be able to comply with a sell order from the boss or the investment committee? Liquidity is a good thing (everything else being equal). But is it smart to require that a portfolio be able to provide more liquidity than is ever likely to be called on? Let's remember that liquidity isn't free. There's usually a cost, and it comes in the form of return forgone.

I think the best way to deal with the issue of liquidity is to think of the portfolio in terms of layers ranging from highly liquid to totally illiquid. The appropriate size for each layer at a given point in time is a function of each investor's specific situation, as well as the position of the market in its cycle.

In sizing those layers, it's clear that no investor should shoulder more illiquidity than its realities permit, as happened in 2008 with serious consequences for some endowments. Portfolios may be required to (a) meet their owners' needs for current cash with which to operate, (b) fund capital drawdowns at a time when lock-up funds aren't making distributions, or (c) enable the owners to avoid having to sell assets at depressed prices. Thus portfolio liquidity should be set so these needs can be met in bad times.

But how bad is bad? Should the portfolio have to respond to the last bad year, the average of the last five bad years, the worst year ever... or something worse? These decisions require judgment.

Seth Klarman 2013 Letter To Investors: The Truman Show (Outlier Allocators)

"Someday…"

Someday, financial markets will again decline. Someday, rising stock and bond markets will no longer be government policy - maybe not today or tomorrow, but someday. Someday, QE will end and money won't be free. Someday, corporate failure will be permitted. Someday, the economy will turn down again, and someday, somewhere, somehow, investors will lose money and once again come to favor capital preservation over speculation. Someday, interest rates will be higher, bond prices lower, and the prospective return from owning fixed-income instruments will again be roughly commensurate with the risk.

Someday, professional investors will come to work and fear will have come to the markets and that fear will spread like wildfire. The news flow will be bad, and the markets will be tumbling.

"Here We Are Again"

When the markets reverse, everything investors thought they knew will be turned upside down and inside out. "Buy the dips" will be replaced with "what was I thinking?" Just when investors become convinced that it can't get any worse, it will. They will be painfully reminded of why it's always a good time to be risk-averse, and that the pain of investment loss is considerably more unpleasant than the pleasure from any gain. They will be reminded that it's easier to buy than to sell, and that in bear markets, all too many investments turn into roach motels: "You can get in but you can't get out." Correlations of otherwise uncorrelated investments will temporarily be extremely high. Investors in bear markets are always tested and retested. Anyone who is poorly positioned and ill-prepared will find there's a long way to fall. Few, if any, will escape unscathed.

Six years ago, many investors were way out over their skis. Giant financial institutions were brought to their knees when untested structured products that were too-clever-by-half turned toxic and collapsed. Financial institutions and institutional investors suffered grievous losses. The survivors pledged to themselves that they would forever be more careful, less greedy, less short-term oriented.

But here we are again, mired in a euphoric environment in which some securities have risen in price beyond all reason, where leverage is returning to many markets and asset classes, and where caution seems radical and risk-taking the more prudent course. Not surprisingly, lessons learned in 2008 were only learned temporarily. These are the inevitable cycles of greed and fear, of peaks and troughs. Can we say when it will end? No. Can we say that it will end? Yes. And when it ends and the trend reverses, here is what we can say for sure. Few will be ready. Few will be prepared.

FPA Crescent Fund Quarterly Commentary 4th Quarter (January 22, 2014) [PDF]

we live in a windy world but we're in the habit of leaning into it. We tend to buy with the wind in our face, and sell with it at our backs. Right now, there's more of the latter so, as you'd expect, our equity exposure declined during 2013. The favorable market allowed us to sell sixteen long equity positions during the year, at an average gain of 64% from cost, with just one generating a loss. We initiated nine new positions. The byproduct of this - unfortunate if the market continues to rally - is that our net equity exposure declined to 51.8%, down from 61.3% a year ago. We will let valuation and risk/reward guide our exposure, not the stock market. If the market gives us tomorrow's prices today and the risk/reward becomes unattractive, then we are unsurprisingly net sellers.

Things aren't cheap. Equity values, as a percentage of GDP, are near their peaks. The only time they were higher was at the apex of the dot com bubble.

Weitz to Yacktman Hoard Cash as Value Managers Find Few Bargains (Washington Post with Bloomberg)

Wally Weitz, the mutual-fund manager who beat 90 percent of rivals in the past five years by buying stocks he deemed cheap, says bargains are so scarce these days that he's letting his cash holdings swell.

"It's more fun to be finding great new ideas," Weitz, whose $1.1 billion Weitz Value Fund had 29 percent of assets in cash and Treasury bills as of Sept. 30, said in a telephone interview from Omaha, Nebraska. "But we take what the market gives us, and right now it is not giving us anything."

Weitz, whose cash allocation is close to the highest it's been in his three-decade career, joins peers Donald Yacktman and Charles de Vaulx in calling bargains elusive with stocks near record highs. They're willing to sacrifice top performance for the safety of cash as stocks rally for a fourth year in five.

The mutual-fund managers' comments echo private-equity executives Leon Black and Wesley Edens, who say steep prices make this a seller's market. Hedge-fund manager Seth Klarman is returning some client capital to keep assets in check.

The average amount of cash in U.S. equity funds increased to 5 percent as of Aug. 31 from 3.7 percent a year earlier, according to data from Chicago-based Morningstar Inc. That's even as the Standard & Poor's 500 Index rose 23 percent in 2013 after reaching new peaks in the wake of last week's congressional agreement to end the partial U.S. government shutdown.

FPA Crescent Fund Quarterly Commentary 3rd Quarter (October 8, 2013)

In the meantime, we've taken advantage of the kindness of others who seem to have plenty of petrol and have bid up many of our investments to a point where we find the risk/reward unattractive. To remain intellectually honest and clinically dispassionate, we have found ourselves with little alternative but to make some sales. The number of equity positions now number 46 as a result - 7 fewer than our 2012 peak. Each of the eleven companies purged from the portfolio in 2013 were profitable investments, posting an average gain of 64%. Fewer names and little in the way of attractive opportunities have caused our gross long equity exposure to shrink to 54.2%, down from 63.8% at 2012 year-end. Individual security exposure has not declined ratably, however, as some companies have seen their stock prices perform better than others, and not always justifiably. The net result is that Crescent's available liquidity has increased to 39.4%. As has occurred in the past, we expect that liquidity will inevitably be our friend again once opportunity returns.

(At the Root of a Value-Investment Philosophy)から引用します。

Absolute-performance-oriented investors usually take a longer-term perspective than relative-performance-oriented investors. A relative-performance-oriented investor is generally unwilling or unable to tolerate long periods of underperformance and therefore invests in whatever is currently popular. To do otherwise would jeopardize near-term results. Relative-performance-oriented investors may actually shun situations that clearly offer attractive absolute returns over the long run if making them would risk near-term underperformance. By contrast, absolute-performance-oriented investors are likely to prefer out-of-favor holdings that may take longer to come to fruition but also carry less risk of loss.

One significant difference between an absolute- and relative-performance orientation is evident in the different strategies for investing available cash. Relative-performance-oriented investors will typically choose to be fully invested at all times, since cash balances would likely cause them to lag behind a rising market. Since the goal is at least to match and optimally beat the market, any cash that is not promptly spent on specific investments must nevertheless be invested in a market-related index.

Absolute-performance-oriented investors, by contrast, are willing to hold cash reserves when no bargains are available. Cash is liquid and provides a modest, sometimes attractive nominal return, usually above the rate of inflation. The liquidity of cash affords flexibility, for it can quickly be channeled into other investment outlets with minimal transaction costs. Finally, unlike any other holding, cash does not involve any risk of incurring opportunity cost (losses from the inability to take advantage of future bargains) since it does not drop in value during market declines.

Berkshire Hathaway Annual Meeting 2013 (PDFファイル) (csinvesting)

Q17, Doug Kass: [assertively] Warren, …

WB: [assertively] Doug, …

Q17, cont: Much of your returns from your investments have been premised on your reputation, what about successor?

WB: My successor will have more capital than me when markets are in distress. At those times few people have capital and even fewer have willingness to commit. It is unusual to have capital at times of turbulence, when ability to say yes quickly with large sums sets you apart. I would not worry about that successor being willing to deploy and being called upon. Berkshire is the 1-800- number when there are panics in markets. It happened a couple times in 2008 and once in 2011. Not our main business, but if Dow falling down a 1000 points for a few days, they will call Berkshire. Our reputation will become even more solidified, when Berkshire does it when I'm not around. It becomes even more the Berkshire brand.

CM: In the early days, Warren had huge success because competition was small. Then competition was more intense. Now we are in in the niche of offering capital to big businesses who don't want to be controlled by somebody else - and this is less competitive. It is ridiculous to think the past was a place we should have stayed. The other people are not getting calls.

WB: They don't have money and are not willing to act immediately. This area is very much our own. These qualities will remain with Berkshire after I'm gone.

CM: That is what I like about it.

(The Institutional Performance Derby: The Client Is the Loser)からご紹介します。

Remain Fully Invested at All Times

The flexibility of institutional investors is frequently limited by a self-imposed requirement to be fully invested at all times. Many institutions interpret their task as stock picking, not market timing; they believe that their clients have made the market-timing decision and pay them to fully invest all funds under their management.

Remaining fully invested at all times certainly simplifies the investment task. The investor simply chooses the best available investments. Relative attractiveness becomes the only investment yardstick; no absolute standard is to be met. Unfortunately the important criterion of investment merit is obscured or lost when substandard investments are acquired solely to remain fully invested. Such investments will at best generate mediocre returns; at worst they entail both a high opportunity cost - foregoing the next good opportunity to invest - and the risk of appreciable loss.

Remaining fully invested at all times is consistent with a relative-performance orientation. If one's goal is to beat the market (particularly on a short-term basis) without falling significantly behind, it makes sense to remain 100 percent invested. Funds that would otherwise be idle must be invested in the market in order not to underperform the market.

Absolute-performance-oriented investors, by contrast, will buy only when investments meet absolute standards of value. They will choose to be fully invested only when available opportunities are both sufficient in number and compelling in attractiveness, preferring to remain less than fully invested when both conditions are not met. In investing, there are times when the best thing to do is nothing at all. Yet institutional money managers are unlikely to adopt this alternative unless most of their competitors are similarly inclined.

For Warren Buffett, the cash option is priceless

Ms. Schroeder argues that to Mr. Buffett, cash is not just an asset class that is returning next to nothing. It is a call option that can be priced. When he thinks that option is cheap, relative to the ability of cash to buy assets, he is willing to put up with super-low interest rates, said Ms. Schroeder, who followed Mr. Buffett for years before she became his biographer.

“He thinks of cash differently than conventional investors,” Ms. Schroeder says. “This is one of the most important things I learned from him: the optionality of cash. He thinks of cash as a call option with no expiration date, an option on every asset class, with no strike price.”

It is a pretty fundamental insight. Because once an investor looks at cash as an option - in essence, the price of being able to scoop up a bargain when it becomes available - it is less tempting to be bothered by the fact that in the short term, it earns almost nothing.

Much of that time was spent on the couch in his office in Omaha, Neb., where she said nothing much happens but a lot of reading and thinking. In that time, and the hours spent digging through his files, she said she discovered that while Mr. Buffett likes to speak in folksy aphorisms, in fact, his investing is very complicated.

I can definitely say that our portfolio represents better value at the end of 1957 than it did at the end of 1956. This is due to both generally lower prices and the fact that we have had more time to acquire the more substantially undervalued securities which can only be acquired with patience. Earlier I mentioned our largest position which comprised 10% to 20% of the assets of the various partnerships. In time I plan to have this represent 20% of the assets of all partnerships but this cannot be hurried. Obviously during any acquisition period, our primary interest is to have the stock do nothing or decline rather than advance. Therefore, at any given time, a fair proportion of our portfolio may be in the sterile stage. This policy, while requiring patience, should maximize long term profits.

Q20 - Cliff Gallant: In this drunken market, have systemic fears ever made you pause?

WB: You’ll probably find this interesting. CM and I have never had a discussion on buying or selling a business where we have talked about macro affairs. If we find a business we understand and we like it we buy it. There will always be good and bad news, it depends on moods, etc. There is a ton of that. I bought my first stock in June of 1942. We were losing the war, Battle of Midway. My older friends had disappeared, we were building battleships and we were losing. In Oct 2008 I wrote that article, should have been a few months later, but stocks were cheap.

CM: We kept liquid reserves at bottom of panic that could have been spent.

WB: A fair amount of liquid reserves. First rule is to be able to play tomorrow. Charlie runs a little company called the Daily Journal, and when 2008 came along, he bought a few stocks, that was the time to use the money not sit on it.

CM: [Cough]

WB: Was that the name of a stock Charlie? You don’t get anything out of him. [laughter]

The single most crucial factor in trading is developing the appropriate reaction to price fluctuations. Investors must learn to resist fear, the tendency to panic when prices are falling, and greed, the tendency to become overly enthusiastic when prices are rising. One half of trading involves learning how to buy. In my view, investors should usually refrain from purchasing a “full position” (the maximum dollar commitment they intend to make) in a given security all at once. Those who fail to heed this advice may be compelled to watch a subsequent price decline helplessly, with no buying power in reserve. Buying a partial position leaves reserves that permit investors to “average down,” lowering their average cost per share, if prices decline.
