AMG Yacktman Focused Fund 2015 Q3 COMMENTARY [PDF]

The investment environment was much more favorable to our approach during the third quarter. We believe the current market is a bit like the late 1990s, near the end of that expensive, long-running bull market. Our value style has lagged so far this year, as investors have chased a few high-priced growth stocks and shunned securities that offered compelling valuations but were undergoing near-term issues. Under a similar set of circumstances in the late 1990s, a period of underperformance set up exceptional outperformance over the long term.

In the last few months we were able to significantly increase our weightings in some of our favorite ideas while reducing or selling investments that have performed well. We become more aggressive and opportunistic when true bargains materialize, and this happens most during declining markets. As always, we will continue to be patient, diligent and objective when managing the AMG Yacktman Focused Fund.

Yacktman Focused Fund & Yacktman Fund ANNUAL REPORT 2013 [PDF]

We think it is important to prudently manage risk for investors. As long-only fund managers, patience - combined with the willingness to hold cash - are some of our best tools to protect our Funds' investors when we are not finding sufficient bargains. To be clear, our approach is focused on investments in individual securities, and we do not try to predict the direction of the market. We do not require market declines to put cash to work, however, it is generally more difficult to find significant new investment opportunities in a rapidly rising market.

Managers Investment Group: Yacktman Fund - Overview

Fund Focus

The Yacktman Focused Fund seeks long-term capital appreciation, and, to a lesser extent, current income. The Fund is non-diversified and mainly invests in common stocks of United States companies of any size, some, but not all of which, pay dividends. Yacktman employs a disciplined investment strategy, buying growth companies at what it believes to be low prices. Yacktman believes this approach combines the best features of "growth" and "value" investing. When they purchase stocks they generally search for companies they believe to possess one or more of the following three attributes: (1) good business; (2) shareholder-oriented management; or (3) low purchase price.

Good Business

A good business may contain one or more of the following:

High market share in principal product and/or service lines;
A high cash return on tangible assets;
Relatively low capital requirements allowing a business to generate cash while growing;
Short customer repurchase cycles and long product cycles; and
Unique franchise characteristics.

Shareholder-Oriented Management

Yacktman believes a shareholder-oriented management does not overcompensate itself and wisely allocates the cash the company generates. Yacktman looks for companies that:

Reinvest in the business and still have excess cash;
Make synergistic acquisitions; and
Buy back stock.

Low Purchase Price

Yacktman looks for a stock that sells for less than what an investor would pay to buy the whole company.

The stock prices of individual companies can vary significantly over short periods of time, and such price movements are not always correlated with changes in company fundamental performance. Accordingly, Yacktman generally prefers to wait for buying opportunities. Such opportunities do not always occur in correlation with overall market performance trends.

Best Ideas 2013: Yacktman Favors Cash Cows Like P&G And Contrarian Picks Too (Forbes 2012/11/26)

Going forward, investors should expect Yacktman to stick to his plan, as well as some mediocre years. Like this one. The Yacktman Fund this year is up only 9.3%, and Yacktman Focused has gained 8.6%. By contrast, the broader market is up 14.3%. Some 90% of peers are beating Yacktman. Understandably, he's not worried. He prefers a 10-year horizon when assessing performance - both when looking at his own and when considering whether to buy a stock.

"Most people just aren't that patient. That's one of the challenges in the investment business today," he says. "The average stock market fluctuates about 50% from low to high in 12 months, and lower and lower transaction costs encourage speculation."

Yacktman looks for stocks with high returns on assets. This means businesses with low capital requirements, large market share and an ability to keep up in any market. So, Yacktman will opt for a more predictable business than a bright star that might fade soon. "In the short term, someone like Apple can shoot the lights out, but I can't tell you in 10 years what my cell phone will look like."

A decade from now, though, Yacktman says, most of America will probably still buying Tide detergent. That makes Procter & Gamble, the $87 billion (by sales) conglomerate with pantry staples like Pampers diapers and Iams pet chow, a buy, Yacktman says. Plus, P&G throws off enormous amounts of cash and has $4.4 billion in cash on the balance sheet, a sign P&G can reinvest in its businesses and also share by buying stock or paying dividends.

Yield is a major factor in Yacktman's picks. P&G pays 3.3%, for example, nearly double what the benchmark 10-year U.S. treasury yields. "We are in an environment where PepsiCo and Procter are like AAA bonds, and the world is not rewarding you enough to go to actual AAA or AA bonds." Even with this focus on yield, little attention goes toward real estate, industrials or utilities. And when asked about AT&T, a popular stock this year because of a $1.76 annual dividend, Yacktman demurred. "We're not enamored with a business that has enormous amounts of fixed capital."

Of course, what Yacktman enjoys - and excels - most at is scooping up unloved stocks, ones offering plentiful upside potential. This has included some contrarian choices of Avon and CH Robinson, as well as Hewlett-Packard and Research In Motion. "What we try to do is to find the ideal business, which is like a beachball being pushed under the water, and the water is rising. Then, all you have to do is have patience. Eventually the pressure will come off, but the longer it takes, the bigger the pop when it finally does happen."

Donald Yacktman Interview With GuruFocus

Over the last five years, Yacktman has outdone the S&P 500 47.2% to -1.1%, and 174.5% to 34.9% over the last ten years, particularly proving his mettle in preserving capital during market downturns.

During the conversation, he used the word “long-term” many times. One got the feeling that his “long-term” is longer than the “long-term” of most others. Money managers like to use the word “long-term” to justify their recent underperformance, but Yacktman Funds’ shorter-term performance is just as good as its long-term performance.

So the process is then really a function of looking at the cash flows of a company. Most good companies generate cash, and that usually consists of two components; payout and return on retained earnings. Payout is the dividend and net share repurchase. Reinvestment rate is really the wild card in equity investing.

So basically you look at what the company did in the past with the extra cash they have, what they have done with that cash to predict what they might do in the future?

Russell Wilkins: We found what they’ve done in the past is a much better predictor of what they’re going to do in the future than what they say.

Yacktman: The other thing is to really understand the business model. Most of the time the good businesses will make the managers look like stars, rather than the other way around. I remember one of my children said to me once, after dinner when we were talking about investing, “Now let me see if I have this right, Dad. Basically what you’re saying is if you buy above average businesses at below average prices, then on average it’s going to work out?” I said, “Yes, that’s basically it.”

Yacktman Focused rose 5.2 percent in 2011, better than 96 percent of large-cap value funds, Morningstar data show. Over 10 years it returned 13 percent annually, the best showing among more than 500 comparable funds. The firm’s flagship Yacktman Fund ranks second with an average gain of 12 percent.

Yacktman has used the same method to evaluate stocks since opening the Focused fund in 1997. He estimates how much cash a company will produce relative to what he has to pay for it per share. Macroeconomic issues are “fun to talk about” while offering little use in deciding which stocks to own because forecasting the economy’s future is too difficult, he said.

Yacktman’s approach hurt him in the late 1990s when he refused to buy technology stocks he considered overpriced. The fund lost 22 percent in 1999, compared with a gain of 21 percent for the S&P 500 Index.

Two tech names, Microsoft Corp. (MSFT) and Cisco Systems Inc. (CSCO), are among the fund’s biggest holdings today.

“If someone had told me 10 years ago that these stocks would be in my portfolio I would have laughed,” Yacktman said.
