TONIGHT, WE LEAVE THE PARTY LIKE IT’S 1999 (GMO)

Growth Trouncing Value Today…Just Like 1999

In the late 1990s, Value managers were on the defensive. The Value style had been out of favor for more than half a decade. Well-known Value firms were losing clients and going out of business. Clients had been led to believe that “in the long run, Value wins.”Yet by 1999, the Russell 1000 Value Index had underperformed its growth cousin in 7 of the preceding 11 years, and by huge margins. Countless academic papers were proclaiming the “Death of Value.” Ultimately, of course, mean reversion worked, and Value went on to trounce Growth seven years in a row; despite the early pain, patient investors were ultimately rewarded for their perseverance. From 1999 to 2006, Value beat Growth by a cumulative 99%.

(snip)

Fast forward to today and the same rhymes are echoing. Well-known and established Value shops are calling it quits. The pain for Value investors has lasted even longer and performance spreads are even worse: Value has lost to Growth in 8 of the last 11 calendar years and by even wider margins. Exhibit 3 focuses on the last 5 years, drawing eerie parallels between today and 1999.

(snip)

Not painful enough? Enter the Covid-19 Growth rally of 2020, which started on March 23 and continued all summer. From March 23 to August 31 - a 113-day run - Growth was up 77%, beating Value by a soul-crushing 32% cumulatively (a 4.5 sigma event, which officially happens once every 403 years; see Exhibit 4). This outperformance of Growth, importantly, has not been justified by the fundamentals, resulting in one of the widest valuation spreads we’ve ever witnessed. We believe this is a time for leaning into Value, not away from it. When mean reversion ultimately occurs, just as it did in the post-1999 period, investors will want to be on the right side of that trade.

(Warren Buffett 01:31:07)

Now, I show on the slide that's up, I show our... Well, let's go back one. Yeah. I show our net, our cash and Treasury bill position on March 31st. And you might look at that and say, "Well, you've got $125 billion or so in cash and Treasury bills. And you've got..." At least at that point, we had about, I don't know, $180 billion or so in equities.

(Warren Buffett 01:31:43)

And you can say, "Well, that's a huge position to have in Treasury bills versus just $180 billion in equities." But we really have far more than that in equities because we own a lot of businesses. We own 100% of the stock of a great many businesses, which to us are very similar to the marketable stocks we own. We just don't own them all. They don't have a quote on them.

(Warren Buffett 01:32:05)

But we have hundreds of billions of wholly owned businesses. So our $124 billion is not some 40% or so cash positions, it's far less than that. And we will always keep plenty of cash on hand, and for any circumstances, with a 9/11 comes along, if the stock market is closed, as it was in World War I - it's not going to be, but I didn't think we were going to be having a pandemic when I watched that Creighton-Villanova game in January either.

Grantham dumping stocks (CNBC)

"The U.S. is simply now playing with fire. You might make a lot of money in a really short time but recognize we are skating on very thin ice."

Stock-market legend who called 3 financial bubbles says this one is the ‘Real McCoy,’ this is ‘crazy stuff’ (MarketWatch)

‘My confidence is rising quite rapidly that this is, in fact, becoming the fourth, real McCoy, bubble of my investment career. The great bubbles can go on a long time and inflict a lot of pain but at least I think we know now that we’re in one. And the chutzpah involved in having a bubble at a time of massive economic and financial uncertainty is substantial.’

Asked what level of exposure investors should have to U.S. equities, Grantham offered an unflinching view that may leave some bulls gobsmacked.

"I think a good number now is zero and less than zero might not be a bad idea if you can stand that."

1Q 2020 GMO QUARTERLY LETTER (GMO)

Executive Summary

At the March lows, most risk assets appeared to be fair value or cheap, even assuming a moderate hit to fair value from a severe recession. In our multi-asset portfolios, we added to our holdings of equities and credit over the few weeks around the lows. Our expectation was that markets would continue to be volatile and would have a hard time making too much headway given very high levels of economic uncertainty and the fact that most of that uncertainty was to the downside. Instead, over the following six weeks we saw a massive rally in risk assets, particularly equities. We got four to six years of “normal” equity returns in the space of less than two months. Meanwhile, our estimate of the downside risks to the global economy have not notably lessened. As a result, we have taken advantage of the higher prices to significantly reduce the effective equity weight in our multi-asset portfolios, turning some of it into long/short trades where we maintain exposure to relatively cheap stocks but reduce the portfolio’s sensitivity to overall market direction. We are not doing this out of a sense of certainty as to the market’s direction from here, but due to a belief that at current prices, markets seem to be pricing in something close to the best-case scenario. Such a scenario is certainly possible, particularly if an effective and widely available vaccine or strikingly effective treatment for Covid-19 were to be developed quickly. But if we do not get that happy outcome, we believe substantial losses would be likely across most equity markets. In the face of that unattractive risk/reward trade-off, we believe we can do better for our clients by taking more risk on the extraordinary relative stock selection opportunities the market is offering and less on the direction the stock market actually takes over the coming months. To that end, we have reduced our net equity exposure in our Benchmark-Free Allocation Strategy from around 55% to about 25%.

Charlie Munger : 'The Phone Is Not Ringing Off the Hook'

"Well, I would say basically we're like the captain of a ship when the worst typhoon that's ever happened comes," Mr. Munger told me. "We just want to get through the typhoon, and we'd rather come out of it with a whole lot of liquidity. We're not playing, 'Oh goody, goody, everything's going to hell, let's plunge 100% of the reserves [into buying businesses].'"

He added, "Warren wants to keep Berkshire safe for people who have 90% of their net worth invested in it. We're always going to be on the safe side. That doesn't mean we couldn't do something pretty aggressive or seize some opportunity. But basically we will be fairly conservative. And we'll emerge on the other side very strong."

Surely hordes of corporate executives must be calling Berkshire begging for capital?

"No, they aren't," said Mr. Munger. "The typical reaction is that people are frozen. Take the airlines. They don't know what the hell's doing. They're all negotiating with the government, but they're not calling Warren. They're frozen. They've never seen anything like it. Their playbook does not have this as a possibility."

(snip)

"I don't think we know exactly what the macroeconomic consequences are going to be," said Mr. Munger. "I do think, sooner or later, we'll have an economy back, which will be a moderate economy. It's quite possible that never again -- not again in a long time -- will we have a level of employment again like we just lost. We may never get that back for all practical purposes. I don't know."

Mr. Munger told me: "I don't have the faintest idea whether the stock market is going to go lower than the old lows or whether it's not." The coronavirus shutdown is "something we have to live through," letting the chips fall where they may, he said. "What else can you do?"

Forecasting interest rates has never been our game, and Charlie and I have no idea what rates will average over the next year, or ten or thirty years. Our perhaps jaundiced view is that the pundits who opine on these subjects reveal, by that very behavior, far more about themselves than they reveal about the future.

What we can say is that if something close to current rates should prevail over the coming decades and if corporate tax rates also remain near the low level businesses now enjoy, it is almost certain that equities will over time perform far better than long-term, fixed-rate debt instruments.

That rosy prediction comes with a warning: Anything can happen to stock prices tomorrow. Occasionally, there will be major drops in the market, perhaps of 50% magnitude or even greater. But the combination of The American Tailwind, about which I wrote last year, and the compounding wonders described by Mr. Smith, will make equities the much better long-term choice for the individual who does not use borrowed money and who can control his or her emotions. Others? Beware!

Calibrating [PDF] (Oaktree Capital Management)

In recent years I've become more and more convinced that the fund manager's most important job for the intermediate term isn't to decide the allocation of capital between stocks versus bonds; U.S. versus foreign; developed markets versus emerging; large-cap versus small-cap; high-quality versus low-quality; or growth versus value. And it isn't choosing among strategies, funds and managers. The most important job is to strike the appropriate balance between offense and defense. Those other things won't help much if you get offense/defense wrong. And if you get offense/ defense right, those other things will take care of themselves.

Before I close, just a word on market bottoms. Some of the most interesting questions in investing are especially appropriate today: "Since you expect more bad news and feel the markets may fall further, isn't it premature to do any buying? Shouldn't you wait for the bottom?"

To me, the answer clearly is "no." As mentioned earlier, we never know when we're at the bottom. A bottom can only be recognized in retrospect: it was the day before the market started to go up. By definition, we can't know today whether it's been reached, since that's a function of what will happen tomorrow. Thus, "I'm going to wait for the bottom" is an irrational statement.

If you want, you might choose to say, "I'm going to wait until the bottom has been passed and the market has started upward." That's more rational. However, number one, you're saying you're willing to miss the bottom. And number two, one of the reasons for a market to start to rise is that the sellers' sense of urgency has abated, and along with it the selling pressure. That, in turn, means (a) the supply for sale shrinks and (b) the buyers' very buying forces the market upward, as it's now they who are highly motivated. These are the things that make markets rise. So if investors want to buy, they should buy on the way down. That's when the sellers are feeling the most urgency and the buyers' buying won't arrest the downward cascade of security prices.

(snip)

So it's my view that waiting for the bottom is folly. What, then, should be the investor's criteria? The answer's simple: if something's cheap - based on the relationship between price and intrinsic value - you should buy, and if it cheapens further, you should buy more.

(snip)

Terrible news makes it hard to buy and causes many people to say, "I'm not going to try to catch a falling knife." But it's also what pushes prices to absurdly low levels. That's why I so like the headline from Doug Kass that I referred to above: "When the Time Comes to Buy, You Won't Want To." It's not easy to buy when the news is terrible, prices are collapsing and it's impossible to have an idea where the bottom lies. But doing so should be the investor's greatest aspiration.

... markets rarely clear after one massive decline. In 15 bear markets since 1950, only one did not see the initial major low tested within three months ... In all other cases, the bottom has been tested once or twice. Since news-flow in this crisis will likely worsen before it improves, a repeat seems likely.

The blue line on this chart below shows the trailing 10-year return of the S&P 500. The green line shows household equity as a percent of household financial assets, shifted forward ten years and flipped upside-down to more clearly depict its correlation to the S&P’s return.

You can see the green line reaching its nadir in 2010. That was really the peak - remember, the chart is flipped. Since it’s also shifted forward ten years, that peak of about 40% really occurred 10 years earlier in 2000. In other words, household investment in stocks hit a high in 2000 and suggested that returns would be negative single digits and that’s what happened.

The inverse relationship between household ownership of financial assets and future market returns has clearly been present for 56 years.

So what does today’s household financial asset exposure suggest about the future? Current exposure suggests that the US market’s projected return will converge towards the [low single digits] (the green line data point to the far right of the chart suggests that the blue line will end up there.)”

The Crowd is rarely right, and this time is unlikely to prove the exception. When stocks do decline, they tend to fall more quickly than they rise. The good times that investors think will never end morph into bad times that investors think will never end.

22. Munger: Keep the faith and don’t sell your stock when we’re gone

WARREN BUFFETT: Jonathan?

JONATHAN BRANDT: Hello ?

CAROL LOOMIS: You skipped me.

WARREN BUFFETT: Did I skip ? I skipped Carol?

CAROL LOOMIS: Yup.

WARREN BUFFETT: Oh. I’m sorry.

CAROL LOOMIS: OK.

WARREN BUFFETT: OK.

CAROL LOOMIS: This question, and I would concede it is not a small one, comes from Gideon Pollack of Montreal.

He says, “The world knows generally how the looks of Berkshire Hathaway have changed since you began to run the company in 1965. Berkshire was then a tiny northeastern, textile company. And now it is the number-four company on the Fortune 500.

“What about the next 50 years? Could you give us your view of what Berkshire looks like in 2068?”

WARREN BUFFETT: I think it’ll look a long way away. (Laughter)

No, the answer is I don’t know. And I didn’t know, 50 years ago, what it would like now, I mean -

It will be based on certain principles. But where that leads, you know, we will find out and we’ll have people that are thinking about different things than I am. And we’ll have a world that’s different. But -

We will be - I very much hope and believe that we will be - that we’ll be as shareholder-oriented as any large company in the world. We will look at our shareholders as partners and we will be trying to do with their money exactly what we’d do with our own, not seeking to get an edge on them. And who knows what else will be happening then?

Charlie?

CHARLIE MUNGER: Well, I want to talk to the younger shareholders in the group. Those of you who, after we are gone, sell your Berkshire stock and do something else with it, helped by your many friends, I think are going to do worse. (Laughter)

So I would advise you to keep the faith. (Applause)

By the way, some of that has already happened in many families.

WARREN BUFFETT: I’ll give his answer next time now that I see it get all of that applause. (Laughter)

Question: You said before most of what investors see are false phenomena. How should we think about that? Where is the truth then? How can we get to the truth?

Munger: A lot of people think there is such a thing it’s the truth in the market. And market tells you something just by bouncing around. That is not the way Berkshire Hathaway or Charlie Munger invests money. We have a view as to what the intrinsic value is and what is being traded. And we only buy it when we think it’s worth more than we are paying. So we are trying to make a long-term investment by waiting for something to be underpriced and then buying it. And we don’t give a damn about all those gamblers in the market. To me they are so much froth. It’s a foolish way to spend your time if you want to get rich that way.

Li Lu: He answered what the truth is - it’s the real value of the company itself. Only by understanding this can we really make money. For those who only care about price fluctuations and make relevant investments based on such fluctuations, making money this way is a very stupid action.

Question: In China, many investors regard you, Mr. Buffett and Mr. Li Lu, as their idols. Could you talk about how much time it would take the Chinese capital market, which only has 30 years of history, and under what conditions would the Chinese capital market “produce” investment masters like you three.

Munger: Well the Chinese market is going to create a lot of successful investors. If you look at Hong Kong, which has been full of Chinese people, meshed in a capitalist order with good securities market. That is going to spread all over China and increase in respectability and size for decades ahead. I anticipate the Chinese securities market and investing practices will get better and better for a long, long time. There will be fluctuations to be sure, but the long-term trend will be toward more achievement and more respectability and higher prices.

Li Lu: He didn’t answer your question directly, but he’s saying some investment masters will definitely appear. The Chinese market will get better step by step.

Munger: The Chinese, who’ve got rich in Hong Kong over the last 50 years, are not the short-term traders and gamblers. These have been the long-term investors who’ve sought out good long-term investment and stubbornly held them for a long period of time. And just as I said words for the Chinese in Hong Kong, a little words for the Chinese on the mainland. It’s not the short-term gambler that’s good. It’s identifying the good long-term investment and sticking with it. For a long term.

Li Lu: The example of Hong Kong can also reflect well the future of China. Those who will make big money undoubtedly will be the long-term investors, rather than short-term traders.

Berkshire, itself, provides some vivid examples of how price randomness in the short term can obscure long-term growth in value. For the last 53 years, the company has built value by reinvesting its earnings and letting compound interest work its magic. Year by year, we have moved forward. Yet Berkshire shares have suffered four truly major dips. Here are the gory details:

Period High Low Percentage Decrease
March 1973-January 1975 93 38 (59.1%)
10/2/87-10/27/87 4,250 2,675 (37.1%)
6/19/98-3/10/2000 80,900 41,300 (48.9%)
9/19/08-3/5/09 147,000 72,400 (50.7%)

This table offers the strongest argument I can muster against ever using borrowed money to own stocks. There is simply no telling how far stocks can fall in a short period. Even if your borrowings are small and your positions aren’t immediately threatened by the plunging market, your mind may well become rattled by scary headlines and breathless commentary. And an unsettled mind will not make good decisions.

In the next 53 years our shares (and others) will experience declines resembling those in the table. No one can tell you when these will happen. The light can at any time go from green to red without pausing at yellow.

When major declines occur, however, they offer extraordinary opportunities to those who are not handicapped by debt. That’s the time to heed these lines from Kipling’s If:

“If you can keep your head when all about you are losing theirs . . .
If you can wait and not be tired by waiting . . .
If you can think - and not make thoughts your aim . . .
If you can trust yourself when all men doubt you . . .
Yours is the Earth and everything that’s in it.”

At times when the economy does well, risk doesn’t rear its head, risk-takers prosper and the returns on low-risk alternatives are unattractive, investors tend to drop their prudence and conclude that high prices aren’t a problem in and of themselves. This usually turns out to be a mistake, but it can take years.

For authority, I’ll cite a passage that seconds that view:

The market seems extremely comfortable with the proposition that as long as the macro-environment remains benign, stocks prices can continue to appreciate at rates that far outstrip the growth of their issuers’ profits, and thus the growth of their intrinsic value. Few market participants seem concerned about appropriate valuation levels - the relationship between assets and their prices - and this is a condition that we think must eventually have negative consequences. . . .

Today’s combination of a stable economy, low interest rates, enormous cash flows and strong investor optimism has created a climate in which capital is available for both good investments and bad, and in which risk is rarely seen as something to be shunned.

I wrote that in 1997, in a clients-only memo entitled “Are You an Investor or a Speculator?” I was cautionary then, like I am now. And it took almost three years for that to turn out to be correct. That doesn’t mean it wasn’t correct when it was written . . . just early.

Chairman & CEO of Berkshire Hathaway Warren Buffett Speaks with CNBC’s Becky Quick on “Squawk Box” Today

Watch CNBC's full interview with Warren Buffett (映像)

BECKY QUICK: And-- and you see a situation like this develop. Obviously-- our-- our-- our hearts and our thoughts are-- with-- the people of Las Vegas and the people who have traveled around to be there today. But we are talking about business, too. And as much as we should not become inured to this, if you look at the markets, it's hard to see much of a reaction. The markets have ignored just about any potential bad news badly with the Dow setting another record yesterday and with eight quarters in a row now of gains for the market. Is that-- a market that makes sense to you? Do valuations here make sense?

WARREN BUFFETT: Well, the valuations make sense-- with interest rates-- where they are. I mean, in-- in the end, you-- you measure laying out money for an asset in relation to what you're going to get back. And the-- and the number one yardstick is U.S. government. And-- and-- when you get 230 on the-- on the 10 year-- I think stocks will do considerably better than that. So if I have a choice of the two, I'm gonna take stocks at that point. On the other hand, if-- if interest rates were-- on the 10 year were five or six, you would have a whole different valuation standard for-- for stocks. And-- and we've talked about that, you know, for some time now.

BECKY QUICK: I was going to say, it's been years that you've been talking about how-- this is in relation to gravity, and pulling the market down, and how it's not happening here.

WARREN BUFFETT: Yeah, interest rates are gravity. If-- if we knew interest rates were gonna be zero from now till judgment day, you know, you could pay a lotta money for any other asset. You would not want to put your money on a zero. And I would have thought back in nineteen-- I mean, 2009 that rates would not be this low-- eight years later. But it's been a powerful factor. And the longer it persists, the more people start thinking in terms of something close to the-- the rates they've seen for a long time. So-- the one thing I'm sure of is that-- over time-- stocks from this level will beat bonds from this level-- you know? If I could be short the 30-year bond at 3% or something, and long the S&P 500, and just have it put away for 30 years, stocks are gonna far outperform bonds. And the question is: Which variable is gonna change? And everybody expects interest rates to change, but they've been expecting it quite a while.

BECKY QUICK: So does that mean-- I mean, if the one factor is interest rates, we know that the Fed is looking at raising rates. It's going to do so slowly and gradually over time. At least that's what they've been telegraphing to this point. Would you bet on that continuing for the next couple of years? I mean, 2.3% to 5% is a long way when you're moving—

WARREN BUFFETT: That'd be a long away.

BECKY QUICK: --when you're moving in quarter-point increments.

WARREN BUFFETT: Yeah. Yeah, that'd be a long way. And my-- I would-- I would guess-- I don't try and guess the stock market. I just buy businesses, how I-- but if I were to guess, if-- if interest rates-- if the 10 year moved up to 5%, I think stocks would be somewhat cheaper.

Bracing Yourself for a Possible Near-Term Melt-Up (A Very Personal View) (GMO) [PDF]

I find myself in an interesting position for an investor from the value school. I recognize on one hand that this is one of the highest-priced markets in US history. On the other hand, as a historian of the great equity bubbles, I also recognize that we are currently showing signs of entering the blow-off or melt-up phase of this very long bull market. The data on the high price of the market is clean and factual. We can be as certain as we ever get in stock market analysis that the current price is exceptionally high. In contrast, my judgment on the melt-up is based on a mish-mash of statistical and psychological factors based on previous eras, each one very different, so that much of the information available is not easily comparable. It also leans very heavily on a few US examples. Yet, strangely, I find the less statistical data more compelling in this bubble context than the simple fact of overpricing. Whether you will also, dear reader, remains to be seen. In any case, my task in this note is to present the evidence, both statistical and touchy-feely, as clearly as I can.

Summary of my guesses (absolutely my personal views)

- A melt-up or end-phase of a bubble within the next 6 months to 2 years is likely, i.e., over 50%.

- If there is a melt-up, then the odds of a subsequent bubble break or melt-down are very, very high, i.e., over 90%.

- If there is a market decline following a melt-up, it is quite likely to be a decline of some 50% (see Appendix).

- If such a decline takes place, I believe the market is very likely (over 2:1) to bounce back up way over the pre 1998 level of 15x, but likely a bit below the average trend of the last 20 years, as the trend slowly works its way back toward the old normal on my“Not with a Bang but a Whimper” flight path.

Going passive is an active decision
Human nature is to extrapolate the recent past. It is easy to see, given the strong performance of US equities in both absolute and relative terms, why many are suggesting they are the only asset you need to own. And the cheapest way of owning them is passively.

However, the decision to be passive is still an active decision - and we would suggest one with important risks that investors are not paying adequate attention to today. As more and more investors turn to passively-managed mandates, the opportunity set for active management increases. A decision to allocate to a passive S&P 500 index is to say that you are ignoring what we believe is the most important determinant of long-term returns: valuation. At this point, you are no longer entitled to refer to yourself as an investor. You may call yourself a speculator, but not an investor. Going passive eliminates the ability of an active investor to underweight the most egregiously overpriced securities in the index (we obviously prefer a valuation-based approach for stock selection as well). When faced with the third most expensive US equity market of all time, maintaining a normal weight in a passive index seems to us to be a decision that will likely be very costly. Yet despite this, it remains a popular path, with around 30% of all assets in the US equity market in the hands of passive indexers (see Exhibit 9).

*

In absolute terms, the opportunity set is extremely challenging. However, when assets are priced for perfection as they currently are, it takes very little disappointment to lead to significant shifts in the pricing of assets. Hence our advice (and positioning) is to hold significant amounts of dry powder, recalling the immortal advice of Winnie-the-Pooh, “Never underestimate the value of doing nothing”or, if you prefer, remember - when there is nothing to do, do nothing.

The S&P 500: Just Say No (Matt Kadnar and James Montier; GMO White Paper) [PDF]

Valuation of the S&P 500

The bedrock of everything we do is valuation, so let’s begin addressing Trustee Smith’s concerns with a look at the current valuation of the S&P 500. We will start our tour of valuation by examining our own framework. This in turn starts by understanding the drivers of return.

For any equity market, the return achieved can be broken down into four component parts. In the long term, the return is almost exclusively driven by dividends (growth and yield). Equity owners need to be compensated for providing capital to companies to help fund their long-term investments. That compensation comes from the cash flows the companies generate from their risky investments via earnings and dividends.

The two other ways to make money from owning an equity asset class are from multiple (P/E) or margin expansion (collectively we call these elements the valuation components). Together these four components make an identity - we can (ex post) always decompose returns into these factors. In Exhibit 1, we show a return decomposition for the S&P 500 since 1970 based on these four factors (earnings, dividends, margins, and P/Es). Margins and P/Es are basically flat over this very long time period. As we stated above, over the long term, the returns achieved have been delivered largely by dividends.

Using this same decomposition over the last seven years, we see quite a different story in Exhibit 2. Earnings and dividends have grown as one would expect, but P/E and margin expansion have significantly contributed to returns with multiple expansion actually providing the biggest boost of the four. This is typical of short-term periods, where the volatility of returns is dominated by shifts in the valuation components.

If earnings and dividends are remarkably stable (and they are), to believe that the S&P will continue delivering the wonderful returns we have experienced over the last seven years is to believe that P/Es and margins will continue to expand just as they have over the last seven years. The historical record for this assumption is quite thin, to put it kindly. It is remarkably easy to assume that the recent past should continue indefinitely but it is an extremely dangerous assumption when it comes to asset markets. Particularly expensive ones, as the S&P 500 appears to be.

The low fees and expenses that make passive investments attractive mean their organizers have to emphasize scale. To earn higher fees than index funds and achieve profitable scale, ETF sponsors have been turning to "smarter," not-exactly-passive vehicles. Thus ETFs have been organized to meet (or create) demand for funds in specialized areas such as various stock categories (value or growth), stock characteristics (low volatility or high quality), types of companies, or geographies. There are passive ETFs for people who want growth, value, high quality, low volatility and momentum. Going to the extreme, investors now can choose from funds that invest passively in companies that have gender-diverse senior management, practice "biblically responsible investing," or focus on medical marijuana, solutions to obesity, serving millennials, and whiskey and spirits.

But what does "passive" mean when a vehicle's focus is so narrowly defined? Each deviation from the broad indices introduces definitional issues and non-passive, discretionary decisions. Passive funds that emphasize stocks reflecting specific factors are called "smart-beta funds," but who can say the people setting their selection rules are any smarter than the active managers who are so disrespected these days? Bregman calls this "semantic investing," meaning stocks are chosen on the basis of labels, not quantitative analysis. There are no absolute standards for which stocks represent many of the characteristics listed above.

Importantly, organizers wanting their "smart" products to reach commercial scale are likely to rely heavily on the largest-capitalization, most-liquid stocks. For example, having Apple in your ETF allows it to get really big. Thus Apple is included today in ETFs emphasizing tech, growth, value, momentum, large-caps, high quality, low volatility, dividends, and leverage.

Here's what Barron's had to say earlier this month:

With cap-weighted indexes, index buyers have no discretion but to load up on stocks that are already overweight (and often pricey) and neglect those already underweight. That's the opposite of buy low, sell high.

The large positions occupied by the top recent performers - with their swollen market caps - mean that as ETFs attract capital, they have to buy large amounts of these stocks, further fueling their rise. Thus, in the current up-cycle, over-weighted, liquid, large-cap stocks have benefitted from forced buying on the part of passive vehicles, which don't have the option to refrain from buying a stock just because its overpriced.

Like the tech stocks in 2000, this seeming perpetual motion machine is unlikely to work forever. If funds ever flow out of equities and thus ETFs, what has been disproportionately bought will have to be disproportionately sold. It's not clear where index funds and ETFs will find buyers for their over-weighted, highly appreciated holdings if they have to sell in a crunch. In this way, appreciation that was driven by passive buying is likely to eventually turn out to be rotational, not perpetual.

Finally, the systemic risks to the stock market have to be considered. Bregman calls "the index universe a big, crowded momentum trade." A handful of stocks - the FAANGs and a few more - are responsible for a rising percentage of the S&P's gains, meaning the stock market's health may be overstated.

All the above factors raise questions about the likely effectiveness of passive vehicles - and especially smart-beta ETFs.

- Is Apple a safe stock or a stock that has performed well of late? Is anyone thinking about the difference?
- Are investors who invest in a number of passive vehicles described in different ways likely to achieve the diversification, liquidity and safety they expect?
- And what should we think about the willingness of investors to turn over their capital to a process in which neither individual holdings nor portfolio construction is the subject of thoughtful analysis and decision-making, and in which buying takes place regardless of price?

Bonus section: I’ve been collecting (and recycling) quotations for almost forty years, more of them concerning forecasts than anything else. Here are five of the very best. Together they say virtually everything that has to be said on the subject:

We have two classes of forecasters: Those who don’t know – and those who don’t know they don’t know.
– John Kenneth Galbraith

No amount of sophistication is going to allay the fact that all of your knowledge is about the past and all your decisions are about the future.
– Ian Wilson (former GE executive)

Forecasts create the mirage that the future is knowable.
– Peter Bernstein

Forecasts usually tell us more of the forecaster than of the future.
– Warren Buffett

I never think of the future – it comes soon enough.

There are no facts about the future, just opinions. Anyone who asserts with conviction what he thinks will happen in the macro future is overstating his foresight, whether out of ignorance, hubris or dishonesty.

Developments in economies, interest rates, currencies and markets aren’t the result of scientific processes. The involvement in them of people – with their emotions, foibles and biases – renders them highly unpredictable. As physicist Richard Feynman put it, “Imagine how much harder physics would be if electrons had feelings!”

Taking bold action based on forecasts of things that are uncertain isn’t just misguided; it’s dangerous. As Mark Twain said, “It ain’t what you don’t know that gets you into trouble. it’s what you know for certain that just ain’t true.”
