Now, you've heard the idea that stocks are a hedge against inflation. Yes, they can be but not during accelerated inflation. The only time stocks are a hedge against inflation is when you buy them at the low multiples of 8, 10, and 11 times earnings. Then they will be a wonderful hedge over the long run. But, if you buy stocks with higher multiples when inflation hits, you're most likely going to take a 40% to 50% hit before you start getting the hedge. So, in my opinion, the only thing that higher multiples hedge is capital gains. Higher multiples are not a help when you have accelerated inflation.

Now, when looking at the individual commodities, we think a couple of them today are coming into the buy zone, and one of them is silver. Historically, silver goes down approximately 77% from its peak. Today, at +/- $19 per ounce, it's down about 63% from the top. So I think it's worth researching, and if it were to drop in price from here, I think you could consider a dollar cost averaging approach to silver. It's the kind of thing that you could start to tiptoe into. I'm not necessarily recommending it. I'm just giving you an idea as I think it's worth looking into if the price drops further. But this is just one of many examples. You need to do your own homework to get comfortable with it before putting it into your portfolio.

While I have shown you how to remain flexible in your thinking and how to hedge against inflation by using commodities, I don't believe that commodities are the best place to invest over the long run. Chart 35 shows you why.

The bottom line on the chart represents commodities. The top line on the chart represents the Dow Jones Industrial Average. You can see if you had invested $100 in commodities in 1971, you would have $580 in 2014, which is not a bad increase. However, had you invested in the stock market, you would have $2,700 today. You can see by this simple example that, over the long run, the stock market is the place to be, even though it can go through disastrous declines in the short run.

Bottom-Up Investing with an Absolute-Value Focus [PDF] (原文はThe Wall Street Transcript)

TWST: Introduce our readers to the firm by telling us about Century Management's history.

Mr. Van Den Berg: I began my investment career in 1968, right at the top of the market, selling mutual funds. I had put my faith in mutual funds as the ultimate way to help people make money. Then as the stock market began what would eventually be its worst decline since the Great Depression, most mutual funds went down as much as individual stocks. This really shook my faith in the market and money management business.

I could not help thinking that maybe the best way to be successful in the investment industry would be to start my own firm, so I spent the next several years studying Wall Street, the market and various investment philosophies. I noticed there were fund managers and investment professionals who had weathered the storm fairly well, and they all came from the Benjamin Graham school of thought, which is the value-investing approach. I concluded that managers who used a value-based investment strategy protected their clients' capital better and provided more consistent investment results than managers using other investment strategies.

I started Century Management in September of 1974, because I believed I had found the investment approach that could do well even in bad market environments. At this time, the market was nearing the bottom of what would be a 45% decline in the Dow Jones Industrial Average and a 75% decline in the average stock. As a result, very few people were interested in investing. Also, there were so many articles talking about how it was the end of the world. Yet, I reasoned that either the world was going to end, or I was going to make a lot of money for my clients - here we are, almost 40 years later.

Arnold Van Den Berg interviewed by Money Manager Review in spring 2013 issue (PDF

Why do you believe that value investing is a better way to manage money?

Value investing does not appeal to the masses. If it did, you would never be able to buy a bargain. Stocks selling below their intrinsic value or below what an experienced businessman knows his company is worth, bargain stocks, are usually only found during times of great uncertainty. Because of the fear surrounding uncertainty, many people are willing to sell stocks well below their intrinsic values and often times at bargain-basement prices. Typically this happens because a company, an industry, or in some cases the market at-large has a problem, which is usually temporary. Regardless, history has proven that investors who buy these bargains will frequently be rewarded when the uncertainty clears. This is as fundamental as it gets, and you can use this approach for any investment, whether it’s stocks, bonds, real estate, commodities, or a private business. As Benjamin Graham said, “Price determines return.” And, as his famous disciple, Warren Buffett, stated, “Uncertainty is the friend of the long-term investor”.

(Q)
How do you define “high quality?” What factors will make you think a company has a high quality business?

(A; Van Den Berg)
Companies that are of real high quality have a true franchise, have pricing power, an enviable competitive position, a strong balance sheet, earn a good return on capital and equity, and have a culture that can stand the test of time. I am sure that most of your readers would agree with this. This is the ideal, but very rarely do you have the opportunity to buy the ideal at cheap prices. Most of our returns have been by companies that did not fit this category of the ideal, but the price made it an ideal investment. However, in order to get a good value, which is what we are looking for, it is not sufficient to just have a great company; you also need to buy it at good price. If not, you may end up with a comfort stock that gives you a mediocre return. Always remember that even a great company can disappoint you, especially if it is not bought right.

Over time, price determines return. Buying high quality companies at single digit P/Es gives us the opportunity to make money, even in an uncertain and unstable environment. Obviously the profits have to be real and sustainable, but assuming those two conditions are met, if we buy companies at the right price, we are discounting the risks. We can’t hedge every risk (even cash can be a bad investment), but we can hedge valuation. Stock bubbles are always followed by a bear market. A major characteristic of bear markets is that things that would normally cause the market to explode - like low interest rates - have either minimal or temporary effects. In bear markets, earnings could continue to grow, but multiples become compressed. This causes stock valuations to trade up one to two years, but then revert back to low levels and start the cycle over. Over the duration of the bear market, the prices of stocks may not significantly appreciate. Stocks that may look cheap on a multiple basis may often get even cheaper. This is exactly what we have been seeing since 2000. At the end of the bear market, multiples have compressed to very low levels. This sets the stage for the next bull market.

How much longer will we be in this bear market? Bear markets typically last about sixteen years, so I would say that we have about five more years to go. This coincides with our earlier comments on how long we think it will take for the real estate, unemployment, and fiscal problems to be reconciled. The way to invest in this kind of environment is to stay focused on the valuations of individual companies. You can still make money in this environment by buying stocks when they are cheap and selling when they are near fair value (remember that multiples are compressing, so stocks won’t go as high as one would expect in a normal environment). When bargains can’t be found, hold cash.
