THE FOUR 4s BEHIND THE COMPELLING OPPORTUNITY IN JAPAN EQUITIES

4% Real Return Forecast Supported by Improving Fundamental Performance

Two key drivers underpin GMO’s forecasts: valuations and fundamental growth. After the recent run in Japanese equities, valuations look fairly valued for the broad universe. The interesting part of the story lies with fundamentals. While many believe recently strong fundamentals are a head fake and will revert to lower levels, evidence suggests otherwise.

Most investors do not realize that Japan has been delivering superior fundamental growth for years. Exhibit 1 charts the returns shareholders earn from distributions and fundamental growth, ignoring the effects of valuation change. The smooth 4.5% annualized return line is consistent with what we expect stocks to earn in our “Low” base-case forecast scenario, and it’s roughly what we think equity markets should have delivered over the last 10 years.

Interestingly, it is almost exactly what U.S. companies earned over this period. Japanese companies, however, did much better delivering 6.5% fundamental performance. This might be surprising given the U.S. equity market outperformed the Japanese market when measured in dollars, but that is because valuation changes and currency movements more than offset the fundamental advantage Japan delivered. While investors did better owning U.S. equities over the last decade, underlying corporate performance was actually better in Japan.

(snip)

Not surprisingly, Japan’s disappointing fundamental return in the eighties, nineties, and aughts corresponded to a period where returns on capital were disappointing. During those decades, Japan’s ROC, shown in red on the left of Exhibit 2, averaged only about half of what we estimate companies in developed markets should deliver (i.e., the blue line at 4.5%). Indeed, up until about 2018 our base case when forecasting Japanese market returns (the flat green line in the ROC chart) was to assume that ROCs would mean revert around this level of half of normal profitability. But by 2018 we had seen a change in ROC that was hard to ignore – ROCs had, for the first time on our data – exceeded what we assume to be normal. Further, after years of stronger returns on capital, we believed Japan had reached a permanent inflection point.

The chart on the right of Exhibit 2 represents a structural break model which asks how likely is it that ROCs were no longer mean reverting around the flat green line. By 2018, the model had put the odds of a structural break as a near certainty. We therefore changed our forecast model by assuming that profitability in Japan was slowly transitioning toward developed market norms (the stairstep section of the green line on the left.) In our view, Japan’s ROC improvement was not a head fake and would continue to converge toward the developed market norm, not fall back toward the old flat line.

LET THE WILD RUMPUS BEGIN (GMO)

The Definition of a Bubble and a Superbubble

We have defined investment bubbles at GMO for over 20 years now by a statistical measure of extremes - a 2-sigma deviation from trend. For a random, normally distributed series, like the sum of tosses of a fair coin, a 2-sigma event should occur once every 44 trials in each direction. This measure is arbitrary but seems quite reasonable.

In real life, though, humans are not efficient (in the economic sense) but are often quite irrational and can get carried away so that 2-sigma outliers occur more often than random - not every 44 years, but every 35 years. We studied the available data across all asset classes over financial history and found a total of more than 300 2-sigma moves. In developed equity markets, every single example of a 2-sigma equity bubble in the last 100 years has eventually fully deflated with the price moving all the way back to the trend that existed prior to the bubble forming.

Where the Wild Things Are."

TONIGHT, WE LEAVE THE PARTY LIKE IT’S 1999 (GMO)

Growth Trouncing Value Today…Just Like 1999

In the late 1990s, Value managers were on the defensive. The Value style had been out of favor for more than half a decade. Well-known Value firms were losing clients and going out of business. Clients had been led to believe that “in the long run, Value wins.”Yet by 1999, the Russell 1000 Value Index had underperformed its growth cousin in 7 of the preceding 11 years, and by huge margins. Countless academic papers were proclaiming the “Death of Value.” Ultimately, of course, mean reversion worked, and Value went on to trounce Growth seven years in a row; despite the early pain, patient investors were ultimately rewarded for their perseverance. From 1999 to 2006, Value beat Growth by a cumulative 99%.

(snip)

Fast forward to today and the same rhymes are echoing. Well-known and established Value shops are calling it quits. The pain for Value investors has lasted even longer and performance spreads are even worse: Value has lost to Growth in 8 of the last 11 calendar years and by even wider margins. Exhibit 3 focuses on the last 5 years, drawing eerie parallels between today and 1999.

(snip)

Not painful enough? Enter the Covid-19 Growth rally of 2020, which started on March 23 and continued all summer. From March 23 to August 31 - a 113-day run - Growth was up 77%, beating Value by a soul-crushing 32% cumulatively (a 4.5 sigma event, which officially happens once every 403 years; see Exhibit 4). This outperformance of Growth, importantly, has not been justified by the fundamentals, resulting in one of the widest valuation spreads we’ve ever witnessed. We believe this is a time for leaning into Value, not away from it. When mean reversion ultimately occurs, just as it did in the post-1999 period, investors will want to be on the right side of that trade.

Grantham dumping stocks (CNBC)

"The U.S. is simply now playing with fire. You might make a lot of money in a really short time but recognize we are skating on very thin ice."

Stock-market legend who called 3 financial bubbles says this one is the ‘Real McCoy,’ this is ‘crazy stuff’ (MarketWatch)

‘My confidence is rising quite rapidly that this is, in fact, becoming the fourth, real McCoy, bubble of my investment career. The great bubbles can go on a long time and inflict a lot of pain but at least I think we know now that we’re in one. And the chutzpah involved in having a bubble at a time of massive economic and financial uncertainty is substantial.’

Asked what level of exposure investors should have to U.S. equities, Grantham offered an unflinching view that may leave some bulls gobsmacked.

"I think a good number now is zero and less than zero might not be a bad idea if you can stand that."

1Q 2020 GMO QUARTERLY LETTER (GMO)

Executive Summary

At the March lows, most risk assets appeared to be fair value or cheap, even assuming a moderate hit to fair value from a severe recession. In our multi-asset portfolios, we added to our holdings of equities and credit over the few weeks around the lows. Our expectation was that markets would continue to be volatile and would have a hard time making too much headway given very high levels of economic uncertainty and the fact that most of that uncertainty was to the downside. Instead, over the following six weeks we saw a massive rally in risk assets, particularly equities. We got four to six years of “normal” equity returns in the space of less than two months. Meanwhile, our estimate of the downside risks to the global economy have not notably lessened. As a result, we have taken advantage of the higher prices to significantly reduce the effective equity weight in our multi-asset portfolios, turning some of it into long/short trades where we maintain exposure to relatively cheap stocks but reduce the portfolio’s sensitivity to overall market direction. We are not doing this out of a sense of certainty as to the market’s direction from here, but due to a belief that at current prices, markets seem to be pricing in something close to the best-case scenario. Such a scenario is certainly possible, particularly if an effective and widely available vaccine or strikingly effective treatment for Covid-19 were to be developed quickly. But if we do not get that happy outcome, we believe substantial losses would be likely across most equity markets. In the face of that unattractive risk/reward trade-off, we believe we can do better for our clients by taking more risk on the extraordinary relative stock selection opportunities the market is offering and less on the direction the stock market actually takes over the coming months. To that end, we have reduced our net equity exposure in our Benchmark-Free Allocation Strategy from around 55% to about 25%.

Bracing Yourself for a Possible Near-Term Melt-Up (A Very Personal View) (GMO) [PDF]

I find myself in an interesting position for an investor from the value school. I recognize on one hand that this is one of the highest-priced markets in US history. On the other hand, as a historian of the great equity bubbles, I also recognize that we are currently showing signs of entering the blow-off or melt-up phase of this very long bull market. The data on the high price of the market is clean and factual. We can be as certain as we ever get in stock market analysis that the current price is exceptionally high. In contrast, my judgment on the melt-up is based on a mish-mash of statistical and psychological factors based on previous eras, each one very different, so that much of the information available is not easily comparable. It also leans very heavily on a few US examples. Yet, strangely, I find the less statistical data more compelling in this bubble context than the simple fact of overpricing. Whether you will also, dear reader, remains to be seen. In any case, my task in this note is to present the evidence, both statistical and touchy-feely, as clearly as I can.

Summary of my guesses (absolutely my personal views)

- A melt-up or end-phase of a bubble within the next 6 months to 2 years is likely, i.e., over 50%.

- If there is a melt-up, then the odds of a subsequent bubble break or melt-down are very, very high, i.e., over 90%.

- If there is a market decline following a melt-up, it is quite likely to be a decline of some 50% (see Appendix).

- If such a decline takes place, I believe the market is very likely (over 2:1) to bounce back up way over the pre 1998 level of 15x, but likely a bit below the average trend of the last 20 years, as the trend slowly works its way back toward the old normal on my“Not with a Bang but a Whimper” flight path.

Why Are Stock Market Prices So High? (GMO Quarterly Letter 2Q 2017) [PDF]

しかし少し前に書いたレター「鳴動ならんや、さめざめと」[原題はNot With A Bang But A Whimper。T.S.

In an investing and economic world in which almost everything seems to have changed in the last 20 years, one thing has remained constant: human nature. And, we can more or less prove it. At least in the case of the stock market.

Ben Inker and I designed a simple model 15 years ago to explain the shifts in P/E levels of the S&P 500. Recently we updated it. Our model does not attempt to justify the P/E levels as logical or deserved, nor does it attempt to predict future prices. It just shows what has tended to be the market’s typical response over the years to major market factors. By far, the two most important of these are profit margins, the higher the better, and inflation, where stable and lower is better, except not too low.

Now, cutting across that previous attempt to understand these major changes in our new 20-year era, comes an entirely behavioral approach. Whether sensibly or not, investors love high margins and like stable growth even if it’s modest, and hate inflation. They felt this way from 1925 to 1997 and they felt exactly the same way in our new era of 1997 to 2017. So, behaviorally it is absolutely not a new era. It is precisely - to a 0.90 correlation - the same ole same ole. The peaks of 1929 and 1965 delivered favorable margins and inflation inputs but for a very short while in both cases. In contrast, the period of 1997 to 2017 has delivered to investors their preferred conditions almost the entire time, with only two very quick time-outs for market breaks.

Can the market really be this easy to explain? Well, it has been for 92 years! And what can we investors do with this information? It tells us that if we re-enter a period of old normal profits and old normal inflation, the market’s P/E will indeed mean revert to its old average. And if we don’t re-enter such a period, the P/Es are likely to stay high. It tells us separately that if we expect a market crash, we should also expect to have a crash in margins (as we did in 2008-09) or a truly dramatic rise in sustained inflation (as we did in 1979-81) or some powerful combination. All of which is possible of course, but I think improbable, at least in the near term.

This behavioral approach to explaining shifts in P/Es is certainly a much simpler equation than my previous stew-of-factors approach. But it does have some powerful similarities to my earlier arguments found in Parts 1 and 2 of “Not With A Bang But A Whimper." In both approaches, the role of profit margins is dominant. Improved margins not only move the earnings up directly, but also the P/E multiplier applied to those earnings. Inflation is also a strong secondary factor in both approaches, for low inflation, of course, drives down the interest rates, which appear to be an important ingredient in the stew.

GMO Quarterly Letter 4Q 2015 - Part II: 2015 and 2016, U.S. Equity Bubble Update, and Yet More on Oil [PDF] (GMO)

The most important missing ingredient is a fully-fledged blow-off. This should come complete with crazy speculative anecdotes for your grandchildren, massive enthusiasm from individual investors, an overwrought, overcapacity economy, and, at minimum, a 2-sigma S&P 500 at 2300. Lacking all of this, I still believe it is "likely" that we will reach Election Day more or less intact. I will, though, admit to my definition of "likely" being beaten down by the negative factors listed earlier to something just over 50%. The wild card, as usual these days, is China. The market is discounting lower growth. (I believe 4% a year for the next 10 years would be a reasonable target.) But a deep entry into negative GDP numbers might ruin my relatively positive case for global growth.

Now, let's go back to the similar stickiness in U.S. profit margins, also bouncing along on a seeming new high plateau. I have discussed the interplay of the new stock option culture with its high level of buybacks and how this has reduced the level of capital spending and growth in the economy. Well, here also there are long-winded alternative arbitrage mechanisms, like a heart with clogged major arteries slowly developing a host of widened minor arteries. Private companies with more focus on the long term and more aggressive expansion will have a growing market share. Private equity will also have an incremental long-term advantage: they are already doing more capital spending than traded companies. Venture capital will also have more opportunities than they had previously, when public companies scooped up more of the opportunities. But perhaps slightly faster than this slow capitalist adjustment, businessmen, politicians, and perhaps even some of the more real-world economists will increasingly complain of the current consequences of the stock option culture, especially low growth and low productivity.

Ten Quick Topics to Ruin Your Summer [PDF] (GMO Quarterly Letter 2Q 2015)

7. Trying to understand deficiencies in democracy and capitalism

Democracy

"The central point that emerges from our research is that economic elites and organized groups representing business interests have substantial independent impacts on U.S. government policy, while mass-based interest groups and average citizens have little or no independent influence." [Emphasis added.] This is the killer conclusion of a paper last fall by Gilens and Page. Based on the study of almost 1,800 policy issues for which income breakdowns were available, and defining the "Elite" generously as those above the 90th percentile, it finds that "majoritarian electoral democracy" is largely a thing of the past.

To keep the review of this study short, it is probably only necessary to point out that the average bill in the U.S. Congress has a 31% chance of passing; this chance falls to 30% when the proposed legislation is hated by average citizens and rises to 32% when they love it! In contrast, love from the economic elite, although not absolutely guaranteeing success, raises the chances of its passing to 60%. But when the elite truly detest an issue, it is like passing a death sentence: About 1% of these bills pass!

It would be helpful to know one day whether it is the 1%, the .01%, or only the top 2,000 or so who really drive this data, for it is surely not the top 10%. Other than that, the data speaks for itself: It would seem that "government of the people, by the people, for the people" has indeed, for practical purposes, "perish(ed) from the Earth." Lincoln would no doubt urge us to try to resuscitate it.

Are We the Stranded Asset? (and other updates) [PDF] (GMO Quarterly Letter 1Q 2015)

A brief update on the U.S. market: still not bubbling yet, but I think it will

The key point here is that in our strange, manipulated world, as long as the Fed is on the side of a strong market there is considerable hope for the bulls. In the Greenspan/Bernanke/Yellen Era, the Fed historically did not stop its asset price pushing until fully-fledged bubbles had occurred, as they did in U.S. growth stocks in 2000 and in U.S. housing in 2006. Both of these were in fact stunning three-sigma events, by far the biggest equity bubble and housing bubble in U.S. history. Yellen, like both of her predecessors, has bragged about the Fed's role in pushing up asset prices in order to get a wealth effect. Thus far, she seems to also share their view on feeling no responsibility to interfere with any asset bubble that may form. For me, recognizing the power of the Fed to move assets (although desperately limited power to boost the economy), it seems logical to assume that absent a major international economic accident, the current Fed is bound and determined to continue stimulating asset prices until we once again have a fully-fledged bubble. And we are not there yet.

In fact, in April 1969 came another nearly defining event: my wife and I fell in love with a charming threefloor Victorian house in Newton, Mass on a very quiet street next to an apple orchard and backing on to some undeveloped hillside. Asking price: $40,000 (today's guess, perhaps $1 million or more). Our family capital account after its then recent decline would still have allowed us to: a) buy the house without a mortgage; b) buy a new BMW 2002 (small, fast, not too showy, and remarkably cheap); and c) have a few thousand left over. But our $37,000 offer was turned down and we backed off. And, even as we reconsidered, our stock began to crumble and I was lucky, with hindsight, to be able to say goodbye to all might-have-beens and to scramble out in the low $60s a share. It turned out that American Raceway's original crowd was based almost completely on novelty and curiosity and had nearly no hard-core followers; Americans liked their blood sports to be in cars that looked not like real racing cars, but in cars that looked just like their own. Who knew? Well, I was neither totally broke nor fully chastened, and was eager to make back my losses. Naturally, I bumped immediately into a real winner. The new idea was called Market Monitor Data Systems and this really was a breakthrough technology, even with hindsight. It was going to put a "Monitor," an electronic screen, on every broker's desk, so that they could trade in options, making their own market. This brainchild of a mathematics professor had only one flaw: it was way ahead of its time. Fifteen years later the technology was completely accepted. Oh, well. After a good rise it became clear to stock holders that expenses rose rapidly with monitors installed and no business followed. Almost none at all. And, following the developments far more hawk-like than was typical for me, I managed to leap out two weeks before bankruptcy with enough to pay down margin and bank loans, leaving me with about $5,000. By then, however, I was in an entrepreneurial start-up that paid no salary and ended its first full year not with the $1 billion under management that had featured in our spreadsheets, but with one account from a friend of Dean's of $100,000. Fortunately, my wife had a job at MIT Press, which paid about what one would expect. So, the Boston Globe would only be bought after important Celtics games, absolutely no new clothes were allowed, and once a week we would stock up on an all-you-can-eat meal at the English Tea Room in Back Bay. But, oh my, did I have lots of painful lessons to absorb and at least one not so painful. First, my wife had not been amused by the frugality that characterized our 18 months in New York, a city then and now where some spending money makes a big difference in the quality of life. For her, to go home with a nest egg was maybe worth it. Maybe. Her biggest gripe was cooking in almost every day after work. No working wife today would stand for it, and rightly so. All I can say in my defense is that that was the style in the 60s. Very weak, I know. But, when confronted with the total loss of our savings and therefore our main plan - saving to go home well-off - my wife said nothing. And I mean nothing at all. She put herself to the task of keeping our financially leaky boat afloat. My wife, however, accrued an inexhaustible supply of IOUs. Well, inexhaustible for the next 46 years anyway. So …

Summer Essays [PDF] (GMO's 2Q 2014 Letter)

The defining event for me was in the summer of 1968, when my wife and I took a three-week holiday back in England and Germany, shortly after joining Keystone. Lunching with some of the hot shots - being a newbie I was by no means a fully-fledged member - I was fascinated, indeed, almost overwhelmed, by the story du jour: American Raceways. The company was going to introduce Formula 1 Grand Prix racing to the U.S. It had acquired one existing track and had one race, hugely attended out of novelty as well as genuine interest. With a few more tracks we could calculate how much money - a lot - the company could make. It seemed to me as a foreigner to have little chance of failure. With noise, speed, danger, and even the ultimate risk of death, it seemed, well, just so American. And every Brit’s hero, the then current champion Stirling Moss, was on the Board. So I bought 300 shares at $7. (For defining events in your life you do remember the details. Sometimes even accurately.) By the time we returned from our vacation - in those days we were never in touch with business, it was just too difficult - the stock was at $21! Here was my opportunity to show that I had internalized early lessons; to demonstrate my resolve. So I did what any aspiring value-oriented stock analyst would do: I sold everything else I owned and tripled up! Nine hundred shares at $21, mostly on borrowed money. In a Victorian novel aimed at improving morals, ethics, and general behavior, this is where tragedy follows hubris. But real life is more confusing as to how it delivers lessons and it likes to tease, apparently. By Christmas, American Raceways hit $100 and we were rich by the standards of those days, and certainly compared to my expectations. You could still buy a reasonable four-bedroom house in the London suburbs for £10,000 and in Boston for $40,000, and we had about $85,000 after margin borrowings and before taxes due. But, the possibility of continuing the storyline by cashing in our chips and going home to England quickly became more complicated: a year after joining Keystone in April 1968, I left with one of the fund managers, Dean LeBaron, to start a new investment management company. We started a reconnaissance patrol in mid- 1969 and by January we had an office in the Batterymarch building on Batterymarch Street in downtown Boston, bearing the unsurprising name of Batterymarch Financial Management. In deciding to leave Keystone, my new nest egg of late 1968 played a key role even though it had begun to decline some in early 1969.

Looking for Bubbles Part One: A Statistical Approach [PDF] (GMO's 1Q 2014 Letter)

The January Rule

Unlike my main thesis this quarter, I do have some support for the bears in the so-called January Rule: that the move in January predicts whether the balance of the year will be strong or weak.

The logic for the January Rule has always been that individuals have an unusual flow of investable funds at the end of the year from tax loss selling and from Christmas bonuses, and also at the end of the year ask themselves what lies ahead and act on that in early January and apparently get it moderately more right than wrong. In any case, the Rule seems to work. By a curious set of events, it turned out that our very first institutional account in late 1978 - a midwestern pension fund - was the only account we ever had that used this approach. It had three components: the Presidential Cycle, the January Rule, and a measure of monetary stimulus. It worked okay for two years, but just as soon as a new pension officer appeared, he fired us for having an approach that to him looked simple-minded and because we were busy doing traditional value stock picking by then, that that was the end of it. I offer this history to make the point that both the Presidential Cycle and the January Rule had excellent records then - 35 years ago - in simply predicting the outcome of each individual year. So when we review the 35 years that followed I find it more of a real-time experiment than data mining. What we found 35 years ago was that the first 5 trading days of each year had a good record of predicting a similar trend for the balance of the year. The same applied to the performance for the whole month of January. Although this rule was old even then, as was the Presidential Cycle, and could be regularly found updated in the annual "Stock Traders' Almanac," what I found that was slightly new was that when the 5 days contradicted the January results, the following 11 months were close to a wash. Our interest, therefore, was in those cases in which the two pieces of data confirmed each other: what I thought of as "up ups" and "down downs." Since 1932 there have been 22 "up up" years. The average gain from February to December those years was 11.6%. Most remarkably, since my birth in 1938, only 1 of the 22 occurrences was below average and that was 1987, a year that spent the first 9 months going up 35%, one of the strongest 9 months ever, before hitting the technical collapse caused, we believe, by the over-enthusiastic use of portfolio insurance.

Almost as remarkable have been the results of the 14 "down downs" since 1932, for which the average balance of the year is a dismal -6.6% with only 1982 showing a pretty big upside move. Remember, too, that even that year went down steadily through August until it hit seven times earnings and staged a late-year rally. It should be mentioned here that 2014 is a year in which both the first five days and the month of January were down - i.e., a "down down" year. It is also, until October 1, the weakest year of the Presidential Cycle, "a year two." (Although the Greenspan gang has had a hard time not stimulating every year, so that 1998 and 2006 were two of the few year twos that had respectable performance as the Fed and the markets got carried away.)

A very interesting question is why these two rules keep on working. Well, for one thing, to arbitrage the difference between a -6% year ("down down") and a +10% year ("up up") would take a lot of money. But more to the point, investors are very reluctant to take these two factors seriously. In fact, the factors are not respectable at all! They felt hokey and insubstantial 35 years ago and another very good 35 years of performance has not changed that. Managers seem embarrassed to talk about these factors and clients (based on our sample) are reluctant to consider them. And this of course is the point: they carry the career risk for professionals as being seen to be trivial, data mined, and just too simple to be true. Individuals, in contrast, probably find these outperformance tendencies to be too mild for their taste. The net effect is that no one (really, including GMO) acts on them and this is precisely why they have continued to work.

In the interest of full disclosure, I must confess that even as I studied these rules for decades I hardly used them at all, even personally, for reasons similar to those described. Today, older and wealthier and not exposed to career risk with my own money, I tilt a minimal amount away from "down down" years and toward year 3. Fortunately, I don't have to worry about anyone else (even GMO) following these two apparently useful rules. Ever.

Best Guesses for the Next Two Years

With the repeated caveat that prudent investors should invest exclusively or nearly exclusively on a multi-year value forecast, my guesses are:

1) That this year should continue to be difficult with the February 1 to October 1 period being just as likely to be down as up, perhaps a little more so.

2) But after October 1, the market is likely to be strong, especially through April and by then or in the following 18 months up to the next election (or, horrible possibility, even longer) will have rallied past 2,250, perhaps by a decent margin.

3) And then around the election or soon after, the market bubble will burst, as bubbles always do, and will revert to its trend value, around half of its peak or worse, depending on what new ammunition the Fed can dig up.

Jeremy Grantham's Bullish Two-Year Outlook (Barrons.com)

My personal guess is that the U.S. market, especially the non-blue chips, will work its way higher, perhaps by 20% to 30% in the next year or, more likely, two years, with the rest of the world including emerging market equities covering even more ground in at least a partial catch-up. And then we will have the third in the series of serious market busts since 1999 and presumably Greenspan, Bernanke, Yellen, et al. will rest happy, for surely they must expect something like this outcome given their experience. And we the people, of course, will get what we deserve.

In the meantime investors should be aware that the U.S. market is already badly overpriced - indeed, we believe it is priced to deliver negative real returns over seven years - and that most foreign markets having moved up rapidly this summer are also overpriced but less so. In our view, prudent investors should already be reducing their equity bets and their risk level in general. One of the more painful lessons in investing is that the prudent investor (or "value investor" if you prefer) almost invariably must forego plenty of fun at the top end of markets. This market is already no exception, but speculation can hurt prudence much more and probably will. Ah, that's life. And with a Fed like ours it's probably what we deserve.

Since October 1977 when GMO started, 36 years have passed. In that time - when logic and experience say you stimulate to help the next election - the third year has been over 1.5 times the other three added together and years one and two, when you should be tightening, have been commensurately weak. For the weakest five cycles, the average of years one and two was negative but for three cycles it was strong, even very strong. These three cannot be blamed totally on the Greenspan-Bernanke regime's tendency to overstimulate, but mostly they can. Bearing in mind that for us Presidential years run October 1-September 30, these three two-year returns were 1996, +48%; 1984, +43%; and 2004, +19%. Now, this is the scary part. 1996 ended in the 2000 crash, 1984 in the crash of 1987, and 2004 in the financial crash of 2008. In the current cycle we are already up 19% with a year to run! Of course, it may turn out to be a very strong two years and all will be well. Who knows?

Beyond Buffett: Four Other Investor Letters The Pros Are Reading (Forbes)

(Oaktree)

(Baupost)

"Investing today may well be harder than it has been at any time in our three decades of existence, not because markets are falling but because they are rising; not because governments have failed to act but because they chronically overreact; not because we lack acumen or analytical tools, but because the range of possible outcomes remains enormously wide; and not because there are no opportunities, but because the underpinnings of our economy and financial system are so precarious that the unabating risks of collapse dwarf all other factors."

Japan: After the Quake, After the Floods (GMO)

Some data hint at this, but any weakness in car ownership among younger people may also reflect factors such as weak income growth (cannot buy a car), weak household formation (living at the parents’ house and borrowing the parents’ car), and increased urbanization (no place to park a car). Rather than a lack of enthusiasm for cars, the problem may be a lack of income, solved once the economy picks up and the young have enough money to get married and move to the suburbs.

On the Road to Zero Growth (GMO)

Today, I believe that resource prices probably still have about 20% fat in them, representing short-term supply catch-up, some judicious foot dragging in increasing supply, some speculation, and, more recently, a decline in Chinese growth, which seems very likely to settle onto a materially lower trend in the intermediate term of, say, 5% or 6% a year. (In this my colleague Edward Chancellor appears to have been completely right, although either he was early or the Chinese were slow to admit reality.) To capture this I am mentally allowing for a further decline of 20% in all commodities including grains, where I cannot get my brain around the idea of a fourth consecutive terrible global growing season! However, even after an imputed 20% markdown, the prices will still have doubled in 10 years or compounded at 7% a year. This is far higher than global GDP growth and painfully higher than growth in the U.S. or other developed countries. This 7% a year increase, in my opinion, represents a paradigm shift in costs.

Charlie Rose Talks to Jeremy Grantham (Businessweek)

I've hero-worshipped the presidential cycle. Going back to 1932, if you take the first and second year together, they've had no real return in the market. All of the return has been compressed into a gigantic Year Three and a respectable Year Four. For us, the cycle years start on October 1st. So now we're in the dreaded first year. And we have Republicans threatening to add fiscal constraints into a very fragile economy. We have the European situation. We have China stumbling in an incredible slow-motion style. I think it's a really good year to keep your head down.

Reports of the Death of Equities Have Been Greatly Exaggerated: Explaining Equity Returns

The first point to understand about stock returns is their relationship with GDP growth. In short, there isn’t one. Stock returns do not require a particular level of GDP growth, nor does a particular level of GDP growth imply anything about stock market returns. This has been true empirically, as the Dimson-Marsh-Staunton data from 1900-2000 shows. Many investors are utterly convinced that strong GDP growth is the primary reason why one country’s stock market will outperform another. As we can see in Exhibit 1, this was certainly not the case in the 20th century. (p.1)

Insofar as there is any relationship here, it’s a perverse one. All else equal, higher GDP growth seems to be associated with lower stock markets returns. How could this possibly be? Don’t earnings grow with GDP and stock prices with earnings? Aggregate corporate profits should indeed be expected to grow with GDP. And overall market capitalization of the stock market should be expected to grow along with aggregate earnings, as can be seen in the U.S. (Exhibit 4). (p.1)

The faster you want to grow, the more you will need to invest, but this investment must either come from retained earnings (forgone dividends) or dilution of shareholders. In practice, companies in fast-growing countries generally exhibit both low dividend payout ratios and high rates of dilution of shareholders, both of which hurt shareholder returns enough to more than counteract the higher aggregate profit growth associated with fast growth. (p.4)

(footnote)
For this purpose, I’m counting borrowing money as well as equity issuance as dilution of shareholders. Lenders may not officially have an ownership stake in the company, but they do have a right to some of its cash flow as well as having contingent rights under certain circumstances, i.e., bankruptcy or covenant breach.

When we look at stock market returns, dividends have a very large impact on the total, providing the bulk of equity investor returns for most of history. Exhibit 5 shows the compound growth of real returns and real earnings per share against real GDP. Unlike aggregate profits and market capitalization, it is fairly clear that neither returns nor EPS grow in line with GDP. (p.4)
